I'm not clear on whether I can do a Tivo drive upgrade using a PC that has Windows XP. Is it ok as long as you do not boot up XP with the Tivo drives in the PC, or is there a problem copying the backup image to the XP drive if it is not FAT32?

Yes, both those problems apply. Put a small FAT partition on your upgrade drive and use that for the backup phase. Avoid having the XP drive and a LIVE TiVo drive attached simultaneously.
